I am looking up at the sky. Fine. Draws attention to the fact that you are looking up in order to look at the sky.
I am looking on the sky. No. You can 'look on' something, but it means to consider it in a particular way. For example, "I look on team meetings as a bit of a waste of time". But you cannot use it in this way.

i am looking at stars in the sky. Fine
