What is the meaning of "observe" here?

observe = to watch carefully the way something happens or the way someone does something, especially in order to learn more about it.

No, he went to the set (a room) and watched (observed) the girls "doing" their makeup.

I think that it means that the gentleman just visited a set to look around

and to see what was happening -- not to shoot a scene with him in it.

Yes, if he visited the "set", then he was at the location where filming was being done, though he was not actually being filmed. He was just there to watch (to observe). The quote simply makes the point that, ironically, even though he was only there to observe, he was wearing more makeup than the people who were going to be filmed!
