Is it ever correct to use the noun area to modify another noun as in "Area retailer," or should it be "local retailer?

Well you can certainly say area manager

area retailer however probably would be better as local retailer if that is your meaning

You can use modifying nouns in this way [thought it would not be usual with "retailer"].

District manager
Area manager

BUT

Regional manager
Local manager
