I would probably naturally use "they" but I think all are equally correct.

In my opinion it is not necessary to repeat both his and exams.

I highly believe everyone knows that they = his exams.

As the others have implied, there's no problem with the first sentence. And I'd use it.
A better question would be:
Which of these two is better:
Are they still preparing for their exams, or have they already started?
Are they still preparing for their exams, or have their exams already started?
