Let go of the bomb.

I've heard let go of me/my hands/something. According to a dictionary it means to stop holding something.
I was playing a game on my play station where you have to plant a bomb and it takes 7 seconds to plant it. You have to keep pressing down a button and if you stop pressing it the character lets go of the bomb.

Did I use 'let go of' correctly? Can I say "why did you let go of the bomb?"

Let go of means "release". That's what the game character does to the bomb, so you're using it right.

Please let me know if I understand 'let go of something' properly.
Say I'm leaning on a balcony railing holding my friends phone and say- "I'm going to let go of your phone if you don't put my car key back."
Vs
"I'm going to throw your phone from here if you don't put my car key back."

I think here 'let go' means only to release the phone without using any force so the phone falls straight down. And if I throw the phone I would use my hands/muscles to apply force and throw it so it would go horizontally first and then fall down after going some distance.

You're nearly right.

There's a third option of throwing the phone forcefully straight down without propelling it outwards first.
