I was doing the quiz on the ESL but failed to find any explanations relating to the subject.

Q1 -
Stratford is the town ____ Shakespeare was born in.

Ans: either could be used here

Q2 - The hotel ____ we stayed was good.

Ans: where

Why couldn't we use 'which' for Q2?
"The hotel which we stayed was good." sounds alright for me, no?

It would be unusual to use 'where' here, given the 'in' at the end. ('Where' = 'in which')
You could use neither and just say, "Stratford is the town Shakespeare was born in."

Q2 - The hotel ____ we stayed was good.

Ans: where

Why couldn't we use 'which' for Q2?
For the same reason. You need 'in'. 'Where" or 'in which'.

"The hotel which we stayed was good." sounds alright for me, no?
No.
By the way, your title [h=2]"where/which/either could be used"[/h]gives a choice of where, which and either. You need something like "where/which - either could be used."
