According to me, That is used to refer to a singular object that is not close to the speaker. In this case, the blue pencil is a single object that is positioned next to your cup, which is at some distance from the speaker. Thus, that blue pencil is the correct choice.

Make sure you're secure in your basic English first. You had a comma splice - you should have put a full stop after "mistake". You also failed to put a full stop after "English". Stop worrying about "advanced English" (whatever that means) and concentrate on getting the basics right.
